How do I update to Windows 7

I have a Mac OSX9.4 host and an existing Windows XP guest.
I also have the Windows 7 iso file.
How do I update the guest to Windows 7?
I can't figure out how to do this. I've tried using the virtual CD/DVD assignment to the file and that didn't work.

There is no official way to upgrade XP to 7. You'll have to install Windows 7 in a new guest, then you can transfer your data from the old XP to the new 7 guest through shared folders if your host is strong enough to run both of them at once, or by attaching the XP virtual drive to your 7 guest (the XP drive will appear as a second drive in the 7 guest) and copying your data that way.
And, don't forget, if you'd rather not lose anything, back up everything first before changing your present setup.

Or you can use the migration wizard, called Windows Easy Transfer in Windows 7, to copy you files and settings from "old" machine to "new" machine. If you can't run both vms at once, you can use intermediate storage for the files. The wizard leads you by the hand through the process.
