I would install the guest additions in windows client and see if this fixes your problem.

Depends. How much video ram did you give the Windows XP guest OS when you set it up in the VirtualBox settings?

Edit: And what Perryg said.

Are you using the OSE version of VirtualBox or the PUEL version?

Are you sure that the guest additions installed correctly? I mean can you see the little VirtualBox icon in the XP system tray and when you hover the cursor over it does it display the current version number of VBox? The guest Video RAM setting in Virtualbox determines what resolutions are available in Windows.

What happens when you choose Fullscreen mode?

There are a few things that you can do here:

First, uninstall the guest additions from your windows guest. <start> <programs> <virtualbox guest additions> <uninstall>
Then reboot the windows guest. Make sure that it boots properly and and works even though it is a smaller screen.
Now re-install the guest additions and watch for any questions during the install. You must answer continue or OK on all prompts.
After the install it will ask for you to reboot, say yes. Even if it does not ask you REBOOT!
The machine will boot and you may or may not see a message that says you are running in low graphics mode (a windows thing). Don't reply to this just leave it alone for now.
Click on the machine tab at the top left of the VBox window and click a few times on the auto resize button. It should change to no blue box and with blue box. Leave it at the with blue box and try to increase you windows size by using the click and drag method.
If your screen size changes and you do not have black borders you are set to go.
Now you can clear the Windows warning and tell it to not report this to you anymore.

There is a very nicely done guide on explaining the entire process of installing the Guest Additions for a Linux Guest. The article also gives an insight to all the problems that you may encounter:
